Specifically, you'll come across it after you defeat Xie Quidong, the Divine Healer, on the west side of Pangzhen. As you progress down the street after your battle, you'll come across a house with green banners and the Green Serpent House Bell.

Here, the Apprentice Healer will be able to upgrade your medicine using the Apprentice Healer's Memories and the Skilled Healer's Memories - you'll likely already have some in your inventory from your explorations.
